When internal and external equilibrium were incompatible, Keynes always attached far more importance to the former. Though it is obvious that through the final three decades of his life Keynes saw maintenance of full employment as the criterion of internal equilibrium, it is not necessarily clear what he regarded as the criterion of external equilibrium. The aim of this paper is to show that since he abandoned the theory of PPP in A Treatise on Money, Keynes consistently judged the condition of external equilibrium based on efficiency wages (synonymous with unit labour costs). Moreover, we find that in the 1940s, preparing plans for the Clearing Union, Keynes saw the equality of efficiency wages across countries as one of the paramount policy goals to pursue, and proposed a system of the fixed exchange rates between local currencies and the Bancor which change only to reflect permanent increases in efficiency wages.
