In this paper, we extend the Brander-Spencer model to the two variable factor labor-managed economy model, examine the effect of the export subsidy on the country's output and welfare and compare the optimal subsidy level of the labor-managed economy with that of the profit-maximizing capitalistic economy. In our model, the production structure (the degree of scale economy) of the domestic labor-managed firm is significant for the effectiveness of export subsidies by the domestic government. That is quite different from the results of not only the Brander & Spencer model but also the Mai & Hwang case which investigates the effect of export subsidies under a labor-managed economy with one variable factor.
